In this tutorial, you'll learn how private companies are valued differently from public companies, including differences in the financial statements, the public comps, the precedent transactions, and the DCF analysis and WACC. There are three main types worth analyzing: Money Businesses: These are true small businesses, owned by families or individuals, with no aspirations of becoming huge. They are often heavily dependent on one person or several individuals. Examples include restaurants, law firms, and even this BIWS/M&I business. Meth Businesses: These are venture-backed startups aiming to disrupt big markets and eventually become huge companies. Examples include Kakao, WhatsApp, Instagram, and Tumblr – all before they were acquired. Empire Businesses: These are large companies with management teams and Boards of Directors; they could be public but have chosen not to be. Examples include Ikea, Cargill, SAS, and Koch Industries. You see the most differences with Money Businesses and much smaller differences with the other two categories. The main differences have to do with accounting and the three financial statements, valuation, and the DCF analysis. Accounting and 3-Statement Differences Key adjustments might include "normalizing" the company's financial statements to make them compliant with US GAAP or IFRS, classifying the owner's dividends as a compensation expense on the Income Statement, removing intermingled personal expenses, and adjusting the tax rate in future periods. These points should NOT be issues with Meth Businesses (startups) or Empire Businesses (large private companies) unless the company is another Enron. Valuation Differences The valuation of a private company depends heavily on its purpose: are you valuing the company right before an IPO? Or evaluating it for an acquisition by an individual or private/public buyer? These companies might be worth very different amounts to different parties – they *should* be worth the most in IPO scenarios because private companies gain a larger, diverse shareholder base like that. You'll almost always apply an "illiquidity discount" or "private company discount" to the multiples from the public comps; a 10x EBITDA multiple is great, but it doesn't hold up so well if the comps have $500 million in revenue and your company has $500,000 in revenue. This discount might range from 10% to 30% or more, depending on the size and scale of the company you're valuing. Precedent Transactions tend to be more similar, and you don't apply the same type of huge discount there for larger private companies. You may see more "creative" metrics used, such as Enterprise Value / Monthly Active Users, especially for private mobile/gaming/social companies. DCF and WACC Differences The biggest problems here are the Discount Rate and the Terminal Value. The Discount Rate has to be higher for private companies, but you can't calculate it in the traditional way because private companies don't have Betas or Market Caps. Instead, you often use the industry-average capital structure or average from the comparables to determine the appropriate percentages, and then calculate Beta, Cost of Equity, and WACC based on that. There are other approaches as well – use the firm's optimal capital structure, create a giant circular reference, or use earnings volatility or dividend growth rates – but this is the most realistic one. You use this approach for all private companies because they all have the same problem (no Market Cap or Beta). You'll also have to discount the Terminal Value, but this is mostly an issue for Money Businesses because of their dependency on the owner and key individuals. You could heavily discount the Terminal Value, use the company's future Liquidation Value AS the Terminal Value, or assume the company stops operating in the future and skip Terminal Value entirely. Regardless of which one you use, Terminal Value will be substantially lower for this type of company. The result is that the valuation will be MOST different for a Money Business, with smaller, but still possibly substantial, differences for Meth Businesses and Empire Businesses. http://www.mergersandinquisitions.com/private-company-valuation/

Does that mean the price is the Enterprise Value?” The Basic Definitions Equity Value: Value of ALL the company’s assets, but only to common equity investors (shareholders). Enterprise Value: Value of ONLY the core business operations, but to ALL investors (equity, debt, etc.). So when you calculate Enterprise Value, starting with Equity Value… Add Items When: They represent other investors (Debt investors, Preferred Stock investors, etc.) or long-term funding sources (Capital Leases, Unfunded Pensions) Subtract Items When: They are not related to the company’s core business operations (side activities, cash or excess cash, investments, real estate, etc.) The Confusion The problem is that many sources say Enterprise Value is what it “really costs to acquire a company.” But that’s not exactly true – yes, sometimes Enterprise Value is closer, but it depends on the deal terms and the items in Enterprise Value. We know, WITH CERTAINTY, that if you acquire 100% of a company, you must pay for 100% of its common shares. So the Purchase Equity Value is sort of a “floor” for the purchase price in an M&A deal. But should you really add the seller’s Debt, Preferred Stock, and other funding sources, and subtract 100% of the seller’s cash balance to determine the “real price”? There are many problems with that approach, but we’ll look at two of them here: PROBLEM #1: Does Debt really increase the purchase price? It depends, because debt can be either “assumed” (kept) or “refinanced” (replaced with new debt or paid off). Debt is Assumed: Does not increase the amount the buyer “really pays” for the seller. Debt is Repaid with the Buyer’s Cash: Does increase the amount the buyer “really pays”. Existing Debt is Replaced with New Debt: Increases the amount the buyer “really pays,” but the buyer still isn’t paying more cash. PROBLEM #2: Does Cash really reduce the purchase price? A buyer can’t just “take” a seller’s entire cash balance following a deal – all companies need a certain “minimum cash balance” to keep operating, paying the bills, etc. That portion of cash is actually a core business operating asset. Enterprise Value: As a simplification, we ignore the minimum cash and subtract all cash instead. So if a company operating by itself always needs some minimum amount of cash, it certainly still needs a minimum amount of cash in an M&A deal. Other Complications Transaction Fees: These always exist, and will always increase the price the buyer pays (lawyers, accountants, bankers, etc.). Unfunded Pensions, Capital Leases, etc.: These don’t necessarily have to be “paid” or “repaid” upon change of control… so they may not even affect the price, even though they factor into Enterprise Value. Extra Cash: What if the buyer’s cash + seller’s cash are used to fund the deal? Then the real price paid may not even be comparable to the seller’s Equity Value or Enterprise Value. The Bottom Line You have to distinguish between the *valuation* of a company or deal and the *actual price paid*. Equity Value and Enterprise Value are useful for valuation, but less useful for determining the real price paid. The real price paid may be between Equity Value and Enterprise Value, above them, or even below them, depending on the terms of the deal – due to the treatment of debt and cash, fees, and liabilities that don’t affect the cash cost of doing the deal. When you see language like “Including assumption of net debt,” that means the approximate Purchase Enterprise Value for the deal, because they are calculating it as Purchase Equity Value + Debt – Cash. But it’s still not what the buyer actually pays – it’s just a way to value the deal and get multiples like EV / EBITDA. The last asset is Commodities and this is why I own oil because in the U.S. if you deal in oil, you get tax breaks. Lets start with an interesting statistic. According to the NACS 2017 Retail Fuels Report, 59% of gas stations in the U.S. are one owner-operated. They own one store and often that store is attended by the owner. That type of business is what we call buying a job. The owners aren't working in the business because it makes so much money they are workimng there because they have to. Also interesting to note is that most major oil companies have sold off all or most of their fuel station holdings. Do you think you as a small business buyer have more market knowledge than the best business minds hired by the oil companies? Big oil is getting out of gas stations that should be a warning sign as shouold the huge number of single store owner operators. Many of these are struggling business owners making a living on very small margins. Which bring us to the next point 1. Small Margins. Here is a great infographic from the Orange County Register on where $50 spent at the pump goes. $30.75 to the oil company, $7.00 to the refineries, $6.00 on taxes, $4.00 to the delivery company, $1.25 on processing and transaction fees and finally right at the end of the chain you get $1.00. And that number can and does change sometimes even lower most owners suggesting an average of 1-3 cents net per gallon. If you speak with gas station owners as we do or even just visit forums and chatrooms with actual gas station owners most will tell you the gas is just a way to get people to the location and they actually make their money on cigarettes, soft drinks, coffee, and snack foods. But a huge problem today is more and more gas buyers are paying at the pump and not even entering the store making it even less profitable. But you will still have non driving walk in traffic leading us to reason #3 - rough customers 2. Most cheap gas stations are located in less than desirable neighborhoods and open 24 hours a day. And lets face it most gas stations are often frequented by some interesting people particularly in the late and early morning hours. We all watch Youtube and see some of the crazy stuff that happens in convenience stores and gas stations. That will also be happening to you - is that something you want to deal with? Ask your seller if they have ever had any issues where they had to call the police, and Google the address and see if any crime reports come up. There are over 7000 robberies each year at gas stations and 15,000 at conveniece stores which is disproportionate in relation to other businesses. 3. Franchising. Now there are many situations where the franchising model works. In my opinion gas is not one of them. In fact if you are at the mercy of buying only one companies gas at a fixed price, being unable to shop for better pricing, stuck with every promotion they decide on as well as having to pay franchise royalties and fees with your already slim margins, being profitable can be difficult. 4. Environmental issues.This is a problem specific to gas stations. Are the tanks leaking? If so the cost of cleanup can be costly. Many unwary buyers found themselves on the hook for huge bills because they chose to survey only assets that were above ground. 5. At the mercy of potential construction. Some unethical sellers pull a fast one and after determing that weeks or months of construction will make thier location inaccessible put it on the market. Always check with the local department of transportation prior to making an offer on a gas station. Or any business for that matter. Now in closing yes I understand that gas stations and convenience stores CAN be a good business or franchise. In these videos I provide the negative side because as we all know the seller is only giving you the good side. An business decision that has considered both the bad and the good is an educated one. Over 500 thumbs up AND 500 thumbs down! But, I’ve taken that video down. That video wasn’t meant to cause offence but I got a lot of negative comments about some of the reasons I gave. Some of the points I made were literally just things that my viewers have said to me that I repeated, and although I didn’t state them as facts or even say they were my opinion, some people got very angry. But I still want to tell you why I don’t buy Lepin, and so in this video I’m going to give you 5 reasons why I don’t buy Lepin. 5) They copy LEGO. Personally, it does not sit well with me morally to buy from a company that copies from another one. Sometimes, I use the word counterfeit, which doesn’t go down very well with some of you, so I won’t use that work. LEGO thinks it’s counterfeit, that’s why they launched a lawsuit in China against Lepin. But what do you think? Here’s the LEGO Ghostbusters firestation, here’s the Lepin Firestation, what do you think??? The bricks aren’t copyrighted but the artwork on the instructions and boxes are. LEGO pays a lot to the likes of Disney to make Star Wars themes sets. I can understand that it’s difficult to stop a company selling the same collection of bricks that can be used to build a certain model, but I think when the copying is this blatant, it needs to be stopped. 4) Following on from that, people often say that they don’t buy LEGO because it’s too expensive and that because Lepin is cheaper, it’s better. But one of the reasons Lepin is cheaper is that they don’t have to pay Disney and other companies for the licenses, they don’t have to pay to develop the designs, they literally just have to copy what LEGO have done. With that in mind, if everyone stopped buying LEGO and just bought Lepin, LEGO would go bankrupt and close. Along with LEGO, all the great designs would disappear, as Lepin don’t design anything. Is LEGO overpriced? Yeah, sometimes. But I don’t buy Lepin because I want to support the company that designed the sets. If you don’t want to spend the money on LEGO, then why not buy from some of the other LEGO compatible companies like the ones in the list I made that I’ll link to below. 3) LEGO is better made. LEGO bricks are accurate to 0.002 mm, thinner than a human hair. I’ve never had a LEGO brick that didn’t fit together exactly as it was supposed to. By contrast it’s common to get Lepin bricks that don’t fit snuggly together, or that won’t fit together at all, or even worse, just fall apart. Long Lepin plate bricks also have a tendency to bend or warp by themselves, something that LEGO just wouldn’t stand for. Also, the colour printing in LEGO instructions is first class, making it easier to identify the colour of the bricks you need for your build. 2) I prefer the LEGO experience. When you buy from Lego you get a nice box and instructions. When you buy from Lepin you often just get a bag of bricks. Nowadays you don’t always even get instructions as the customs in some countries are confiscating Lepin sets. Another controversial thing I’ve said before is that I’ve never had a brick missing from a LEGO set, whereas I know that Lepin sets are more likely to have missing pieces. It’s also nice to be able to go to my local supermarket and come home with a LEGO set instead of waiting at least a week, more likely two or more for a package to arrive from China. 1) Resale Value. LEGO holds its value really well. In fact, many sets soar in value when they’re discontinued. Lepin on the other hand is actually very difficult to sell. eBay remove Lepin listings, and you won’t find them on Amazon either. This means that you’re either going to have to hold on to Lepin forever, or throw them away or sell the bricks by themselves at a great financial loss - so while it might seem like a bargain in the short-term, you might find yourself losing out in the long run.

The Walt Disney Company closed its Fox deal this week. Broadcasting Cable reports Disney finalized its $71.3 billion purchase of certain 21st Century Fox assets, leaving a small Fox with live news and sports. Disney originally made an offer to purchase the Fox assets for $52.4 billion in December 2017. After Comcast challenged the bid, Disney increased its price to $71.3 billion. Disney's Fox assets include cable channels FX, FXX and National Geographic, the 20th Century Fox movie and TV production studios and Fox’s 30% interest in Hulu. We have all been at the receiving end of Gamestop’s shady and downright dirty business dealings. Bring in a host of brand new games you didn’t want. So how has Gamestop continued to stay in business? Well, aside from buying or running out of any and all competition, they are the only place for uninformed casual gamers to buy video games. Recently, they have pushed more merch than games, but the tactics are all the same. They have everything from Pop Funko figures to gamer T-shirts, and while yes some of the designs are not bad, the expanded merch just seems generic and insincere. So how low do these guys go?
